Its overall purpose is to allow a user to “undo” a software installation.
It does this by creating periodic restore points and then monitoring what “interesting” files are changed since the last restore point. Interesting files are defined by its extension and what directory it is in. SR maintains a log of these changes and a copy of the files before they were changed. It will only copy a given file once into the current restore point.
New restore points are automatically created periodically (I believe once a day). Newer installation packages that are SR aware will trigger a new restore point before they start their installation. A user also has the ability to define a new restore point as well.
The SR service automatically monitors disk space usage and purges off old restore points as needed.

One thing that Neal left out is that SR.SYS is the filter driver component of the System Restore feature in Windows XP Home and Professional verisons. There is more information about the System Restore feature in the Platform SDK for Windows XP.

Hello,
what FSFilter SR.SYS does on XP? It is in FSFilter System
Recovery group and have only write/setinfo entry points - so I
suppose, it backups operations changing data? XP works well
without this driver started.

SR is part of “System Restore” - a mechanism on Windows XP that allows you
to “roll back” your system to an earlier point in time. While the system
will run without this filter, you will not be able to roll back in time
without it.
